2.01

(i) Explain how asymmetric information can lead to adverse selection in financial markets.

Asymmetric information, which occurs when one party in a transaction has more or better
information than the other, is a fundamental problem in financial markets (ECS3701, Study Guide, p.
7). Adverse selection is a specific type of information problem that arises before a transaction takes
place (Mishkin, 2017, p. 37). It describes a situation where the potential borrowers who are most
likely to produce an undesirable, or "adverse," outcome are the ones who most actively seek out
loans.

This occurs because a borrower typically has better information about their own financial health, the
potential risks of their investment projects, and their likelihood of repayment than the lender does.
Potential "bad" borrowers, who represent a high credit risk, have a strong incentive to seek loans and
are often willing to accept even high interest rates because they know that if their risky venture
succeeds, they will profit handsomely, and if it fails, they may not repay the loan. This high-risk
behavior makes them "selected" more often by the market's mechanisms, creating an adverse
outcome for the lender who cannot easily distinguish them from "good" borrowers. Because the
lender cannot easily screen out the credit-unworthy from the credit-worthy, the lender may react by
being less willing to lend altogether, which can hinder the flow of funds to even the most productive
investment opportunities. This problem is analogous to the "lemons problem," where the lack of
information causes good products to be driven out of the market by bad ones (ECS3701, Study
Guide, p. 7; Mishkin, 2017, p. 38).

(ii) Explain how a deterioration in borrowers' balance sheets in relation to adverse selection and
moral hazard can contribute to a financial crisis.

A deterioration in borrowers' balance sheets, meaning a decline in their net worth or a fall in the
value of their assets relative to their liabilities, is a key factor in amplifying asymmetric information
problems and can be a significant contributor to a financial crisis. This worsening situation
intensifies both adverse selection and moral hazard, making credit markets less efficient and more
unstable.

Concerning adverse selection, a decline in net worth reduces the effective collateral a borrower can
offer (ECS3701, Study Guide, p. 31; Mishkin, 2017, p. 139). When a borrower has lower net worth,
lenders have a greater potential loss if the loan defaults because there are fewer assets to seize. This
makes the adverse selection problem worse: the potential losses for a lender from making a loan to a
bad risk increase, and they are more likely to end up with borrowers who have poor creditworthiness.
As a result, lenders become more cautious and less willing to provide credit, which restricts the flow
of funds to good and bad borrowers alike and chokes off investment.

Regarding moral hazard, a borrower's lower net worth means they have less of their own money at
stake in an investment (Mishkin, 2017, p. 139). This gives them a greater incentive to engage in risky
investment projects that have a high potential payoff but also a high chance of failure. This behavior
is hazardous from the lender's point of view because it reduces the probability that the loan will be
repaid. Moreover, a weakened balance sheet means the borrower's cash flow may be squeezed,
making it harder for them to service their debt and increasing the likelihood of default (ECS3701,
Study Guide, p. 31).
