CHAPTER 1 — Financial vs Managerial Accounting & the Value Chain

1.1 What Is Managerial Accounting?
Managerial accounting is the process of measuring, analyzing, and reporting financial and nonfinancial information that
helps managers make decisions to fulfill the goals of an organization. It supports three core activities: planning, decision
making, and controlling.
Unlike financial accounting, which serves external users and must follow GAAP, managerial accounting is designed solely
for internal users. There are no mandatory external rules; managers design the information they need, guided by
cost-benefit and relevance.

1.2 Side-by-Side Comparison

Dimension Financial Accounting Managerial Accounting
Primary users External: investors, creditors, regulators Internal: managers at all levels
Time orientation Historical (past results) Future-oriented (plans & decisions)
Rules / standards GAAP / IFRS — mandatory No mandated rules; cost-benefit guides
design
Report detail Summary, company-wide Detailed: product, customer, region,
process
Frequency Quarterly / annual As needed — daily, weekly, continuous
Verification Audited by external auditors Not externally audited

Exam fact: The primary users of management accounting information are managers in organizations (not bankers,
regulators, or the accountants themselves).

1.3 Three Guidelines for Management Accounting Information
1. Cost-benefit approach — Expected benefits of information should exceed the costs of collecting and using it.
2. Technical and behavioral balance — Information must be sufficiently accurate and also motivate managers and
employees toward organizational goals.
3. Different costs for different purposes — The “right” cost depends on the decision. Variable/fixed,
relevant/irrelevant, and inventoriable/period classifications are applied selectively.

1.4 The Value Chain
The value chain is the sequence of business functions in which usefulness is added to products or services. Management
accounting supports decisions at every link — not only production.
R&D → Design of Products/Processes → Production → Marketing → Distribution → Customer Service
Purpose: identify where value is created (or destroyed) so managers can cut cost, improve quality, or differentiate.

1.5 Worked Conceptual Check
Statement: “Management accounting reports are constrained by GAAP in the same way financial reports are.” True or False?
Explain.
Solution: False. Financial accounting must follow GAAP (or IFRS). Managerial accounting has no external GAAP constraint.
Managers choose formats and measures that best support planning, control, and decision making, subject only to internal
cost-benefit and behavioral considerations.

1.6 Practice Questions
Q1. The primary users of management accounting information are:
A) bankers B) governmental regulatory bodies C) managers in organizations D) managerial accountants
Answer: C — Managers are the primary internal users.
